Allocate 10% in gold during stock market uncertainty

Navlakhi is of the opinion that long-term government security funds are very good investment vehicles when interest rates are going downward. However, interest rates have continued to remain high. Therefore, it may make more sense for retail investors to be at the short end of the fund cycle on the debt side. Some short-term debt funds are probably better bets to invest money in.

Below is an edited transcript of his interview. Also watch the accompanying video.

Q: How do you see gold as an investment option?

A: In the last few years, gold has really done very well, and therefore, has attracted a lot of attention. We personally believe that gold is a part of an asset allocation strategy. In the normal course of time, when there is no uncertainty in the equity market, we recommend 5-7% allocation of your assets in gold.

In times of uncertainty, then you can increase your allocation to maybe 10%, but not more than that. It has done very well, but that doesn't mean that the sharp rise will continue.

Q: An investor wants to invest Rs 100,000 in lump sum in a debt fund for five years. Are these good funds to go with?

A: The long term plan of Birla Sun Life Government Securities Fund is a good choice. That fund essentially invests in government securities and bonds. But at this moment, this fund has more than 40% of its money in cash. So he is not really getting the benefit of being in a government security fund.

One basic rule for most investors is that long-term government security funds are very good investment vehicles when you expect to see rates going downward. While there are a lot of expectations in the last few months, it has happened in reality because of various reasons - inflation, supply side constraints etc. So interest rates have remained higher.

People who have invested in these G-sec type of funds may actually have lost money in the last one month or so or they are just about breakeven. Therefore, it may make more sense for retail investors to be at the short end of the fund cycle on the debt side. Some short-term debt funds are probably better bets to invest money in.

Even HDFC's Short Term Opportunities Fund is run more like a liquid fund. If its cash and it's a five year time horizon then I would put money in short-term funds. IDFC short-term Super Saver Income Short Term Plan and the Templeton India Short-Term Income Plan are better bets.

Q: Considering the tax efficiency as well of mutual funds, would these short-term opportunity funds be the best vehicle for someone who doesn't want equities or would PPF (Public Provident Fund) also be equally tax efficient? How do the various debt instruments compare?

A: When I compare debt instruments, the first thing to possibly look at is the time horizon. So PPF, for example, if I am starting now with a 15 year lock in, if I need money in five years, that is possibly ruled out.

On the other side, you have to look at the applicable tax rates. If you do not have any income, say a housewife invests some money then the initial Rs 2 lakh is exempt from tax. It can be invested in fixed deposits, which could be AAA type fixed deposits, which are otherwise taxable, but because you have no other income, it becomes a tax free sort of avenue. So factors like tax, return, liquidity and time horizon are to be taken into account before investing.

Q: An investor is looking forward to invest Rs 20,000 per month. His goal is to have a surplus of Rs 20-25 lakh after a span of 15 years? His company covers his insurance and he holds Systematic Investment Plan (SIP) of Rs 6,000 currently per month in equity?

A: With Rs 20,000 a month and a 15 year time horizon, he will actually invest Rs 36 lakhs. So pretty much he doesn't need to do anything if he needs only Rs 25 lakh. But I am sure he wants his money to grow. With a 15 year time horizon, he should look at a higher weightage in equity rather than a debt.

Assuming that he would get about 12-15% per annum in terms of his portfolio, he would get something like Rs 1.3-1.8 crore over the next 15 years. The idea would be with Rs 20,000 a month by way of SIP in equity funds, as he approaches the 8-10 year period, he can start reducing his equity exposure. He can pick again typically more large cap funds; maybe 50-60% in large cap and have 20-25% in the mid cap space and the balance in multi-cap. So my specific suggestions would be funds like DSP Blackrock Top 100 , ICICI Dynamic Plan , and HDFC Mid Cap Opportunity Fund .

Further, he says he has his company's insurance just needs to keep in mind that at some stage he may leave his company and then the new company either may have insurance or will take the insurance only after he joins, and if there is a gap, there could be an issue. So, he should look at having some insurance of his own.

Valuing a Bank Made Simple: The Balance Sheet

After some costly mistakes I have made investing in bank stocks, I think it is time for me to get an idea of how one can value a bank. I want to at least be able to figure out if the recent pitch given to me by the friendly analyst or a well-wisher has some substance in it.

Instead of doing this superficially for a particular bank, I have decided to learn the ropes of banking valuation. In this regard, I am a fan of Chinese proverbs. They know how to say things mysteriously and succinctly.

Hopefully, these articles will help you net a particularly appetizing fish when we are finished.

This article will describe what a bank does. Then we will move on to reading the balance sheet of a bank. As an example, I take the balance sheet of one of my holdings, Banco Santander (STD).

I The business

A bank in its simplest form is a business that keeps your money and gives you some interest on it, year after year. As the money cannot reproduce and the inflation is always positive, the bank cannot expect to make money by just keeping it in the vault. So, they lend it out to people to build/finance homes, to businesses to invest in their growth, and in general to borrowers — at a much higher interest rate than they are paying the depositors or people they get the money from.

II The debt

The most basic equation of a balance sheet is that the total assets of a company is equal to the equity, added to the liability. In other businesses we like to see the liability to be much smaller than the equity. For banks the situation is just the opposite. The debt is the raw material that a bank uses to create value.

III Balance sheet

It is particularly difficult to read the balance sheet of a bank. The problem is that it is very different from the balance sheet of a company which produces and sells products. The cash is the byproduct of such co! mpanies but for a bank it is both the raw material and the final product. So, you will not see items like inventory, property plant & equipment, trade receivables. Instead, you will see provisions for loan losses, trading portfolio, investments and so on. Let us look at these items one by one.

Assets

The assets of a bank are anything that can be sold for a value. This could be the building which the bank owns. But, hard assets like buildings and real estate, are a very small part of a bank's balance sheet. Below I give the asset side of the balance sheet of Banco Santander (STD). Let's look at it in more detail.

Cash

The basic service of a bank is to provide cash to its customers, be it a depositor withdrawing money, a business using its credit line to get some extra cash or a customer wanting a loan to finance his new house. A bank also needs cash to pay its employees, for electricity/rent, and for acquisitions and investments in its business. The bills that the bank needs to pay and acquisitions it wants to make are predictable and hence can be planned for, but the cash withdrawals by its customers are not. A bank which cannot pay money to its depositors when they need it will be either forced to sell its assets or declare insolvency.

Obviously, the government does not want fraudulent people to open banks and declare insolvency. So, every country has a central bank whose function is to manage the nation's monetary policy. Every functioning bank has a cash account with the central bank (called reserve). The central bank decides on a legal reserve lower limit (generally a percentage of the total liabilities the bank has) and the bank has to maintain a cash reserve with the central bank which is above this limit. When the risk goes up the central bank may increase thi! s legal r! eserve limit. Conservative banks often keep excess reserve for more safety.

Generally, when one looks at a bank's balance sheet, the cash represents a very small part of the total assets. For example, in case of STD it is 7% of the total assets. This is even a bit high than a lot of banks at the moment. Well Fargo (WFC) has $19.4 billion in cash and $44.4 billion in federal funds, which is less than 6% of asset of $1,313 billion.

Securities/Trading assets

Banks do not like to tie their money to fixed income securities (like U.S. Treasuries) because the yield is not very good (fixed income securities is a type of investment that pays a fixed interest rate and returns the principal when it matures). Instead, they like holding investment grade securities that yield higher returns but are still quite safe and very liquid. An example would be municipal bonds.

U.S. banks are not permitted to own stocks because of the risks associated with them but ironically they are allowed to own a much riskier class of assets called derivatives. Derivatives include instruments like forwards, futures, options, warrants and swaps. Because of the lack of transparencies derivatives can cause major damage to a bank's balance sheet in case of unforeseen circumstances. It also makes it hard for us investors to come up with a value for the bank if it is largely invested in the derivative market.

For STD derivatives are 8% of the total assets and and debt securities are around 5% of the total assets.

Loans

Loans are the major assets for most of the banks. They earn more interest than the securities the bank owns and are a major source of revenue. Loans come in different varieties, like business loans, asset backed loans, mortgages, credit cards, auto loans and interbank loans. The loans are the assets of the bank and are as real as say steel is for steel manufacturers. A bank can sell a group of loans to a different bank for a price. It can also sell it to investors and earn a fe! e on putt! ing together this investment.

The loans come with a lot of risk too. If the bank makes bad loans to either individuals or businesses and they are not paid then the bank will have to write it off as losses and the earnings will take a hit. In fact, if the bank makes too many of these loans, it may find itself insolvent. This is why we need to look at the business model of the bank and the management. We need to ask if the business model has been successful in the past and has the management made loans to questionable people or businesses. We need to find out the percentage of loans that have not been repaid.

As we see, loans represent 62% of the assets for STD. The notes attached to the financial statement will have more details about these loans. It will tell you if the loans are backed by physical assets like homes, malls, land or not. An asset backed loan is less risky because in case of default the underlying assets can be sold and the bank will not suffer a big loss on it.

Liabilities
Now we come to the other side of the coin. The liabilities of a bank. As we saw earlier, a bank needs money to make loans. The liability side of the balance sheet lists these sources and tells you how much money comes from where.

Deposits

These are the best and the cheapest source of funds for a bank. A big customer base with copious amount of cash is the best thing that can happen to a bank. The interest the bank needs to pay on these accounts is very small and it is a very cheap source of money to be invested in growing the bank. A good bank will have a lot of deposits financing its ass! ets.
If we compare STD and WFC, we see that deposits finance 47% of the assets of STD but a whooping 70% for WFC. I see now one of the reasons Warren Buffett likes Wells Fargo (WFC). It has a huge customer base and hence access to cheap financing for its assets.

Borrowings

A bank can borrow money. The source of these funds are many. It can borrow money from other banks in the federal funds market. We talked about the Federal reserve before. This is a cash account of the bank at the central bank. It is supposed to keep cash which is a percent of its liabilities in turn to alleviate the risk of it going broke. Bigger banks have more venues to spend cash than the smaller community-oriented banks. This means that the smaller banks have generally excess reserve and the bigger ones can borrow money from the smaller ones and pay interest on them. The problem is that these loans are not secured. If the bank you loaned the money to goes poof then there is nothing you can do. So, the bank with excess reserve loans the money to a bank it trusts. If there is a lack of trust between banks (something that happened during 2008-2009), the banks avoid loaning money to each other and the supply of money going in the economy is restricted.

Banks also borrow money from insurance companies and pension funds where the funds are non-depository in nature. These loans are generally collateralized against Treasuries or securities. These are called repurchase agreements (repo) and are mostly overnight. The funds are returned the next day with the interest.

A bank can also borrow money from the central bank. This is frowned upon in the banking industry because it means that the bank might be in trouble.

Banks do not like borrowing from other sources than the deposits, mainly because these borrowings cost a lot more than the deposits.

Shareholder equity

Banks also get funds from the owners of the common/preferred stocks. A bank can issue shares to get more funding (something that hap! pened dur! ing the credit freeze in 2008-2009). This is part that the shareholders put in to finance the assets the bank owns.

After paying their depositors and the creditors a bank earns around 1% on their assets. If the assets are financed by only equity than you would get in the best case 1% return on your investment and no one will then invest in a bank. This means that to get a satisfactory return on the equity the bank needs to leverage its balance sheet. You will see that for every dollar of the equity, the bank will have something around $10 in assets.

For STD this figure stands at 15, i.e., for every dollar of equity STD has $15 in assets.

NSN Buy Hurts Nokia's Credit Rating - Analyst Blog

Nokia Corporation's (NOK) rating has been impacted following its proposed acquisition of Siemens AG's (SI) stake in Nokia Siemens Network (NSN). Standard and Poor's (S&P) has downgraded the handset manufacturer's long-term credit rating to B+ from BB-.

According to the rating agency, Nokia's full control over NSN might weaken the company's balance sheet. The revised rating signifies that Nokia holds an 'aggressive' financial risk profile and a 'weak' business risk profile. Nevertheless, S&P has affirmed Nokia's 'B' short- term corporate credit rating along with a stable outlook.

Recently, Nokia reached a deal to purchase Siemens' 50% stake in NSN for $2.2 billion, out of which $1.5 billion will be paid in cash and the remaining amount will be paid in a secured loan from Siemens after a year from the closing of the transaction. The deal is expected to close in the third quarter of 2013, subject to customary regulatory approvals.

Although formed in 2007, NSN achieved its operational profitability in the third quarter of 2012, as the company lacked severely on the CDMA front. However, of late, the equipment vendor has shown signs of improvement after restructuring its business including several rounds of job cuts. The acquisition is expected to compensate its struggling handset business.

Meanwhile, S&P believes that the deal will not have much positive impact on Nokia's profitability or cash flow measures but will affect its cash position. The Finnish giant countered S&P's concerns by arguing that the deal will add significant value to Nokia's shareholders.

The rating agency also remains sceptical about the cash flow generating ability of Nokia's Device and Service segment and believes that the company's free operating cash flow (FOCF) will be negative in the second half of 2013. However, S&P will raise Nokia's rating if the company manages to generate a positive FOCF.!

Despite facing significant market share loss to Apple Inc.'s (AAPL) iPhone and other smartphones running on Google Inc.'s (GOOG) Android operating System, Nokia has been able to maintain its strong cash position. At the end of the first quarter of 2013, Nokia had approximately $5,917 million of cash and cash equivalents compared with $5,755 million at the end of 2012.

Currently, Nokia has close to $7 billion in debt, which remains a concern for the smartphone manufacturer. Though Nokia's cash position remains promising, sliding market share along with negative cash flow might impact its rating in the future.

Currently, Nokia carries a Zacks Rank #3 (Hold).

MoneyGram Acquires Latino Services - Analyst Blog

MoneyGram International Inc. (MGI) announced the acquisition of Atlanta-based money transfer agency, Latino Services, for undisclosed value and terms.

The acquisition will add 10 new stores to MoneyGram's money transfer network, which will enhance remittances from the US to Mexico and Latin America, further expanding the company's reach in the high potential emerging markets.

Moreover, MoneyGram aims to penetrate deeper into the money transfer market in Atlanta through this acquisition. With its global consumer experience, the company is focused on offering value-added services that are user-friendly, economical and secure.

Further, the acquisition blends well with MoneyGram's move to explore new markets and methods in order to add momentum to its money transfer business, which is the most significant lifeline of this company.

Overall, the company continues to bolster its position as one of the leading money transfer companies in the world by constantly expanding its payment network via acquisitions and alliances. Simultaneously, MoneyGram is also enhancing its brand awareness by developing user-friendly payment solutions that suit the new market trends.

Earnings Review

The effects of its consistent growth strategies were also visible in MoneyGram's first-quarter 2013 results. MoneyGram earned 27 cents per share in the first quarter of 2013, which came in higher than the Zacks Consensus Estimate of 24 cents and the year-ago quarter number of 23 cents.

While MoneyGram is scheduled to release its second-quarter earnings before the bell on Jul 25, the Zacks Consensus Estima! te for the quarterly earnings is pegged at 30 cents per share, up about 28.3% from the year-ago quarter.

MoneyGram carries a Zacks Rank #3 (Hold). However, other outperformers in the financial sector to watch out include Heartland Payment Services Inc. (HPY), Moody's Corp. (MCO) and Official Payments Holdings Inc. (OPAY). All these stocks carry a Zacks Rank #1 (Strong Buy).

Fiserv Signs New DNA Contract - Analyst Blog

Fiserv Inc (FISV) recently signed a contract with Community Bank - Wheaton / Glen Ellyn. The community bank, a subsidiary of Community Financial Shares, Inc. (CFIS), chose Fiserv's DNA account processing platform to upgrade its banking infrastructure.

The community bank serves Wheaton, Glen Ellyn and surrounding communities in DuPage County, Ill. and has more than 29K customers. It manages assets worth $355.0 million. The bank selected DNA due to its closely integrated complementary solutions, customer friendly approach and strong business intelligence tools.

The DNA account processing solution has gained significant momentum in recent times. Recently, Fiserv won contracts from three leading credit unions namely Greater Nevada, MIDFLORIDA and Navigant, which on a combined basis have more than 302K members.

DNA banking platform was the primary reason behind Fiserv's acquisition of Open Solutions early this year. The acquisition of the DNA platform is expected to expand Fiserv's customer base going forward. Most of the DNA contracts are long term in nature, which is significant. These will add a recurring revenue source to Fiserv's top line.

Fiserv expects to earn revenue synergies of more than $75.0 million and cost synergies of $50.0 million over the next several years from the acquisition of Open Solutions. The acquisition is expected to be significantly accretive to earnings per share going forward.

Accretive acquisitions have been a key growth factor for Fiserv over the years. In the first quarter of 2013, processing and services revenues increased 7.6% year over year to $966.0 million, of which $65.0 million was derived from acquisitions.

Acquisitions have helped Fiserv expand its foothold in the financial and payment solutions business through its diversified product portfolio and continued technology upgrades. The company's advanced product ranges are likely to further enhance its revenue streams.

This is evident from the fact that! the company signed 90 new clients, which helped it to expand its total number of clients for the Mobiliti solution to 1,500 at the end of the first quarter.

Client demand for the Popmoney solution continues to remain strong as Fiserv signed 89 new institutions in the quarter, bringing the total number of customers to 1,900. During the quarter, Fiserv signed 78 electronic bill payment clients and 36 debit processing clients.

We believe that various contract wins and accretive acquisitions will help Fiserv to fight stiff competition from Fidelity (FIS) and Mastercard (MA) in the near term.

However, a volatile macroeconomic environment, banking and financial service consolidation, poor cash flow, tough competition and increasing industry regulations are the primary near-term concerns.

    The Travelers Companies Inc. (NYSE: TRV) is expected to rise by only 7.6% to $77.26 in 2013. That would represent a 52-week high but this one also has a yield of 2.6%. We would note that the street high target is actually all the way up at $87.00 and shares are currently very close to all-time highs. This insurance provider and financial services giant is not tied into healthcare so it has been immune to some of the ongoing risks. Travelers held up rather well in the recession but many investors do not even know it i one of the 30 DJIA components.

    This insurer never ran into trouble like so many of its cohorts and yet somehow hasn't received the kudos its management deserves for steering the ship through the shoals of bad investments. Jay Fishman, the CEO, is easily the best executive in the insurance industry and Travelers will get its due in 2011, which will make it so that its 12% return in 2010 will seem quite small. I think it can trade to $68 and not be expensive, particularly when people begin to give the well-run insurers a nice premium to the ne'er-do-wells.

The Financial Markets (FM) is the global business unit that manages ING�� financial markets trading and non-trading activities. FM is managed along three business lines: ALCO manages the interest rates exposures arising from the traditional banking activities, Strategic Trading Platform incorporates the primary proprietary risk taking units, and Clients and Products is the primary customer trading facilitation business line.

Real Estate

During 2011, Real Estate Finance (REF) maintained its credit portfolio. Real Estate Development (ING RED) and! Real Est! ate Investment Management (ING REIM) has a controlled wind down of activities.

Insurance Benelux

Duirng 2011, Nationale-Nederlanden introduced bank pension savings products and annuities. ING Life Belgium introduced a new Universal Life product. Nationale-Nederlanden also received a license from the Dutch Central Bank to launch a defined contribution DC company pension product PPI in Europe. NN Services introduced a processing and information technology system (business process management layer) for several legacy lines of retail Life businesses. NN Services IT manages all the closed book business of Nationale-Nederlanden. ING�� life insurance products in the Benelux consist of a range of traditional, unit-linked and variable annuity policies written for both individual and group customers. ING is also a provider of (re-insured) company pension plans in the Netherlands.

NG Benelux��non-life products, mainly in the Netherlands, include coverage for both individual and commercial/group clients for fire, motor, disability, transport and third party liability. Nationale-Nederlanden has also a central product manufacturing service for property and casualty insurance, which has developed products for ING Bank in Belgium and ING Bank in the Netherlands. ING offers a range of disability insurance products and complementary services for employers and self-employed professionals (such as dentists and general practitioners).

Insurance Central and Rest of Europe

Insurance Central and Rest of Europe has life insurance companies in Hungary, Poland, the Czech and Slovak Republics, Romania, Bulgaria, Greece, Spain and Turkey. It has pension funds in Poland, Hungary, the Czech and Slovak Republics, Bulgaria, Romania and in Turkey. ING offers a range of individual endowment, unit linked, term and whole life insurance policies designed to meet specific customer needs. It also has employee benefits products, as well as pension funds, that manage individu! al retire! ment accounts for individuals. The latter comprise both mandatory and voluntary retirement savings.

Insurance United States (Excluding US Closed Block Va)

ING Insurance US offers retirement services (primarily defined contribution plans), life insurance, fixed annuities, employee benefits, mutual funds, and broker-dealer services in the United States. ING Insurance US operates four businesses: Retirement Plans, Individual Retirement, Individual Life and Employee Benefits. ING Insurance US�� Retirement Plans business is a contribution providers, which offers a range of retirement solutions to all sizes and types of employers, including businesses for-profit ranging from start-ups to large corporations, public and private school systems, higher education institutions, state and local governments, hospitals and healthcare facilities, and not-for-profit organizations. ING Insurance US�� Retirement Plans business is a provider of defined contribution (DC) retirement plans in the United States based on assets under management and administration.

Insurance US Closed Block Va

ING US Closed Block VA consists of variable annuities issued in the United States that are primarily owned by individuals and were designed to address the demand for tax-advantaged savings, retirement planning, and wealth-protection. These annuity contracts were sold in the United States, primarily through independent third party distributors, including wirehouses and securities firms, independent planners and agents and banks.

Insurance Asia/Pacific

ING Insurance Asia/Pacific (IAP) is a provider of life insurance products and services. It is a life insurer in the region, with nine life operations in eight markets. IAP has ip operations in Japan and South Korea, operates a nt business in Malaysia, and is well in China, Hong Kong, Macau, India and Thailand. In April 2011, IAP, together with Public Bank Berhad and Public Islamic Bank Berhad, launched a joint ! venture i! n Malaysia, ING PUBLIC Takaful Ehsan Berhad, which will develop Takaful insurance products. In June 2011, IAP completed the sale of its 50% interest in Pacific-Antai Life Insurance Company Limited (PALIC).

The business units of IAP offer select types of life insurance, wealth management, and retail products and services. These include annuities, endowment, disability/morbidity insurance, unit linked/universal life, whole e, participating life, group life, accident and health, term life and employee benefits. In Hong Kong non-life insurance products (including medical, motor, fire, marine, personal accident and general liability) are also offered.

Insurance Latin America

ING completed the sale of its pensions, life insurance and investment management operations on December 29, 2011. These operations were in Chile, Colombia, Mexico, Peru and Uruguay.

ING Investment Management

ING IM is an investment manager of ING Group with activities in Europe, the Americas, Asia-Pacific and the Middle East. In October 2011, ING IM sold ING IM Australia. ING IM provides a range of actively-managed strategies, investment vehicles and advisory services in all major asset classes and investment styles. It delivers a range of investment strategies and services to ING�� global network of businesses and third-party clients.
